Risk management in the financial world involves identifying, measuring and taking appropriate action to counter the risks that a financial institution is exposed to during the course of its business.
In practice, the Basel II accord now often leads a financial institution’s view on managing the risks it faces. There are however many other types of risks that are outside of the scope of the accord including political risk, reputational risk, systemic risk, and risks associated with individual projects to name but a few.
The main risks set out in Basel II are credit risk, market risk and operational risk. Other major risks directly associated with financial firms dealt with by internal risk management groups are interest rate risk and foreign exchange rate risk.
The emergence of the risk management function within financial institutions has given rise to the term ‘middle office’. This term indicates the risk management function is independent of the front office traders and the back office settlement functions.
